Commercial construction financing is the most complex capital in real estate and the most impactful for developers. Getting the right lender for your project size, asset class and market can mean the difference between breaking ground and losing your site. What is a commercial construction loan?

A commercial construction loan is short-term financing that funds the ground-up construction or major renovation of a commercial property. Unlike a permanent mortgage on a stabilized property, a commercial construction loan is disbursed in stages as construction milestones are completed rather than in a single lump sum at closing. The loan covers land acquisition in some cases, the full construction budget and soft costs, and it remains outstanding until the project is complete and the property is refinanced into permanent financing or sold.

Commercial construction loans differ significantly from residential construction loans in both scale and complexity. The projects are larger, the lenders are specialized, the underwriting is more intensive and the documentation requirements are substantial. A commercial construction lender evaluates not just the property and its projected value but also the project team, the general contractor's track record, the construction budget's reasonableness and the sponsor's ability to execute the business plan.

How commercial construction loans work

A commercial construction loan funds through a draw schedule that releases money as construction milestones are completed. At loan closing, only the first draw is funded, typically to reimburse land costs or begin initial site work. As the general contractor completes each phase of work and submits a draw request, an independent inspector visits the site to verify the work is complete, and the lender releases the next draw to pay the contractor.

During the construction period, the loan is interest-only. You pay interest only on the funds that have been drawn, not on the full loan commitment. As draws accumulate and the outstanding balance grows, your monthly interest payment increases in proportion. This structure significantly reduces the carry cost during construction compared to a fully funded loan, since you are not paying interest on money that has not yet been deployed.

Once construction is complete and the certificate of occupancy is issued, the construction loan enters its takeout phase. Some construction loans are structured with a built-in conversion to permanent financing at project completion, called construction-to-permanent. Others require the borrower to refinance into a new permanent commercial mortgage or DSCR-style loan. We help structure the right exit from the construction loan at the time the deal is originated so there are no surprises at the end of the construction period.

Commercial construction loan rates and terms

Commercial construction loan interest rates in our network currently start around 8.49 percent and vary based on the asset class, the project's risk profile, the sponsor's experience and the lender type. Debt fund construction financing typically carries higher rates than bank construction loans because debt funds can move faster and accommodate more complex project profiles. Bank construction loans offer better rates for well-qualified sponsors with completed project track records.

Construction loans are short-term by design. The loan term typically runs 18 to 36 months, covering the construction period plus a stabilization cushion. Interest-only payments apply for the full construction term. Lenders set the loan commitment at 70 to 80 percent of the total project cost, with the sponsor contributing 20 to 30 percent equity. Some programs advance up to the full loan commitment upfront for strong sponsors on pre-sold or pre-leased projects.

Origination fees on commercial construction loans typically run 1 to 2 percent of the loan commitment. Extension fees apply if the project runs past the original term. We present all-in cost comparisons across multiple lenders so you can evaluate the real cost of each option.

How commercial construction differs from hard money residential construction

Commercial construction loans and hard money residential construction loans both fund construction projects, but they serve fundamentally different deal types and come from different capital sources.

Hard money residential construction loans finance the purchase and renovation of residential investment properties, typically single-family homes and small multifamily up to four units. They are short-term, asset-based and close quickly, often in 7 to 14 days. The underwriting focuses primarily on the property's after-repair value relative to the loan amount. Income verification and sponsor track record matter less than the collateral. These are the primary financing tool for fix-and-flip investors who need to move fast on deals.

Commercial construction loans finance ground-up development of commercial, multifamily and industrial projects. They are larger, more complex and require more intensive underwriting of both the project and the project team. Closing timelines run 60 to 90 days, and lenders require full project documentation including architectural plans, permits, a detailed construction budget, GC qualifications and a project pro forma showing the expected value and income at completion. Sponsor track record is a major qualification factor.

Bank construction loans vs. debt fund financing: choosing the right structure

Two primary capital sources fund commercial construction projects in our network: banks and debt funds. Each offers different advantages in terms of rate, speed, flexibility and project eligibility, and choosing the right structure matters as much as negotiating the rate.

Bank construction loans offer competitive rates and the most favorable terms for well-qualified sponsors with a documented track record of completed projects in the same asset class. Banking relationships matter at the institutional level. A bank that has financed two prior projects for a sponsor can move through approval and underwriting faster than a new relationship. The tradeoff is that bank credit approval is slower and requires stronger documentation of the business plan, projected income and the general contractor's qualifications. Banks also tend to be more selective about project types and markets.

Debt fund construction financing is flexible, faster and available to a wider range of projects and sponsors, including those with more complex situations or projects that fall outside bank credit policy. Debt funds can move from term sheet to approval in days where a bank requires weeks. The tradeoff is a higher rate, typically 1 to 2 percent above comparable bank construction loan rates. For developers who need to move quickly on a land acquisition or who cannot afford the timeline of bank approval, debt fund construction financing is often the practical choice.
